Ask a NEPSE retail investor why they bought an insurance stock, and you will usually hear about premium growth, a fat bonus rate, or a merger rumor. Ask them what the company’s solvency ratio is, and you will mostly get a blank look. That gap is the whole problem. The insurance solvency ratio in Nepal is the single number that tells you whether an insurer can actually pay the claims it has promised, and almost nobody in the retail crowd checks it.

Think of it the way a serious bank investor thinks about capital adequacy. When you analyze a bank, the capital adequacy ratio (CAR) is the cushion that absorbs losses before depositors get hurt. We walked through that logic in our piece on banking ratios: NPL, CD, and CAR. The solvency ratio is the insurer’s version of the same idea. It is the capital cushion standing between an insurer’s promises and its ability to keep them. A fast-growing insurer with a thin solvency margin is not a bargain. It is a warning sign.

This article is the insurer equivalent of that CAR discussion. If you want the full stock-picking framework for the sector, start with how to analyze an insurance stock on NEPSE. Here we go deep on one thing: what solvency and reserving actually tell you about survival.

What the solvency ratio really measures

Strip away the jargon and an insurer’s business is simple. It collects premiums today and promises to pay claims later, sometimes decades later in the case of life insurance. The catch is that the claims are uncertain in both size and timing. The insurer has to hold enough money aside to cover those future promises and then some extra on top as a buffer against the world not going to plan.

The solvency margin is that buffer. In plain terms it is the amount by which an insurer’s available assets exceed the minimum required to cover its liabilities. Regulators translate this into a ratio: available capital or admissible assets divided by the required capital or required solvency margin. A ratio above 1 (or above 100 percent) means the insurer holds more than the regulatory minimum. A ratio comfortably above the required floor means the cushion is real. A ratio hugging the floor means the company has little room for a bad claims year, a market crash in its investment book, or an under-reserving surprise.

The important mental shift is this. Profit and premium growth tell you how the business is doing this year. Solvency tells you whether it can survive a bad one. Those are different questions, and the second one matters more for a business whose entire product is a promise to pay later.

Technical reserves: the biggest number on the balance sheet

Before you can judge the cushion, you have to understand the liability it is sitting on top of. For an insurer, the largest item on the balance sheet is usually not equity or borrowings. It is the technical reserves, also called policy liabilities or insurance contract liabilities.

Technical reserves are the money an insurer sets aside to pay claims it expects to face. For a non-life (general) insurer, these include the unearned premium reserve (premium collected for cover that has not yet lapsed), the outstanding claims reserve (claims reported but not yet paid), and a reserve for claims incurred but not reported, known as IBNR. For a life insurer the reserve is the actuarial value of all the future benefits promised under existing policies, discounted back to today.

Under Nepal’s rules, the value of life technical or policy provisions is built as a best estimate plus a margin over the best estimate (MOBE) to reflect the inherent uncertainty in the future cash flows, with the best estimate calculated by a prospective, gross-premium method and signed off by an actuary. The point of that structure is honesty. Reserving is not a plug figure. It is a professional estimate of what the company genuinely owes.

This is where the danger hides. Reserves are estimates, and estimates can be too low. If an insurer under-reserves, whether through optimism, weak actuarial work, or pressure to show profit, its reported earnings look better and its solvency looks healthier than reality. The claims do not disappear. They just arrive later, after the profit has been distributed as dividends and the stock has been bid up. Under-reserving is the insurance equivalent of a bank hiding bad loans. The reckoning is only postponed.

How Nepal regulates it, and the shift to risk-based capital

Insurance in Nepal is supervised by the Nepal Insurance Authority (NIA), the successor to the Insurance Board (Beema Samiti). The NIA sets the capital and solvency rules that every listed insurer must live by, and it has the power to restrict dividends and force corrective action when an insurer falls short.

The legacy framework is the solvency margin directive: the Solvency Margin Directive, 2070 for life insurers, and the Solvency Margin Directive, 2071 for general insurers (the years are Bikram Sambat). Under this regime, the NIA prescribes a required solvency margin, and insurers must hold admissible assets above it, with an actuarial valuation of policy liabilities each year. It is a rules-based cushion: hold this much more than your liabilities and you pass.

The bigger story is where supervision is heading. The NIA is moving the sector to a risk-based capital (RBC) and solvency framework. RBC means the required capital is not a flat number but is scaled to the actual risks an insurer runs: the risk in its investment portfolio, its underwriting mix, its reinsurance arrangements, and its operational exposures. In the NIA’s own framing, RBC is the regulatory target capital that measures the minimum an insurer should hold given its risk profile, and it works as an early-warning signal. An insurer chasing risky growth or holding a volatile asset book will need to hold more capital against it. That is the whole logic of RBC, and it is the same direction global insurance supervision and Nepal’s own banking regulator have taken.

The NIA issued an RBC and solvency directive in 2022 (2078 BS) and has since revised it, with the updated framework set to come into full effect from fiscal year 2084/85. Under the new regime, if an insurer’s available capital resources fall below the required RBC, the authority can step in with supervisory action, restrict dividend distribution, and require the company to restore its financial health within a set period. That last point matters for equity holders: a weak solvency position does not just threaten policyholders; it can freeze the dividend that many NEPSE investors bought the stock for in the first place.

The transition to RBC is not painless. The NIA has itself acknowledged that implementing RBC demands technical expertise the sector is still building, which is why it has run stakeholder consultations and phased the timeline. For investors, the takeaway is that the bar is rising. An insurer that looks adequately capitalized under the old solvency margin rules may look tighter once its capital is measured against its actual risk.

What thin looks like, and what it signals

A comfortable solvency position is boring. The insurer holds capital well above the required minimum, its reserves are set by a credible actuary, and it can absorb a bad year without touching the regulatory floor. A thin solvency margin is the interesting case, and rarely in a good way.

A thin margin usually signals one of three things, and often more than one at once. First, aggressive growth. Writing more policies means holding more reserves and more required capital against them. An insurer growing premiums faster than it is raising or generating capital will see its solvency ratio drift down. Growth is not free. It consumes the cushion.

Second, under-reserving. If reserves are set too low, the balance sheet flatters both profit and solvency. A solvency ratio that looks fine sitting on top of thin reserves is a mirage. This is the hardest thing for an outside investor to detect, which is exactly why it is dangerous.

Third, claim-paying risk. The whole point of the cushion is to pay claims when they cluster: a bad monsoon for crop and property cover, an earthquake, a spike in mortality, or a wave of policy surrenders. An insurer near the floor has little defense against a shock. And Nepal’s regulator has shown it will call out gaps: recent NIA supervision has flagged insurers, including over unfunded catastrophe and earthquake risk reserves.

Here is the verdict, stated plainly. A fast-growing insurer with a thin solvency margin is a red flag, not a buy. The premium growth that excites the market is precisely what is eating the cushion, and if the reserves are also soft, you are buying a promise the company may not be able to keep. Solvency and reserving quality tell you more about an insurer’s survival than premium growth or reported profit ever will.

Where to find these numbers

You will not find the solvency ratio splashed across a broker’s buy note. You have to go to the source. Start with the insurer’s annual report and audited financial statements, where the actuarial valuation report, the technical reserves, and the solvency position are disclosed. The NIA also publishes directives, notices, and periodic sector data on its website, and it names companies that breach requirements. Named trade outlets such as Beema Post and Insurance Khabar, alongside ShareSansar and Merolagani, report solvency and capital developments as they happen.

When you read the statements, do a few concrete checks. Look at the technical reserves as a share of total liabilities and track whether reserves are growing at least as fast as premiums; reserves lagging premium growth is a flag for possible under-reserving. Read the actuary’s opinion, not just the summary numbers. Check whether the insurer met the NPR 5 billion paid-up capital floor for life or NPR 2.5 billion for non-life that the NIA enforced, a requirement that drove the recent wave of consolidation. And treat any dividend restriction or NIA corrective order as a solvency signal in its own right.

Capital and reserves are also why the sector has been consolidating. When the NIA raised the paid-up capital floor, weaker insurers could not stand alone, and the number of life and non-life companies fell through mergers. Note the distinction: paid-up capital is the regulatory minimum equity base, while the solvency margin is the dynamic cushion measured against actual liabilities. They are related but not the same thing.

The bottom line

The solvency ratio is to an insurer what capital adequacy is to a bank. It is the number that answers the only question that ultimately matters for a business built on promises: can it pay? Premium league tables and bonus rates make headlines, but they tell you almost nothing about whether the company will still be standing after a bad claims year.

So do the unglamorous work. Read the solvency position and the reserving before you read the growth story. If the margin is thin and the company is sprinting, be skeptical, no matter how good the top line looks. As Nepal moves to risk-based capital, the insurers that hold real cushions against real risks are the ones built to last. The ones running lean on solvency while chasing premium are running a race they may not finish.
